Basis, falling (short-the-basis)

If a company needs to buy a commodity in the future – for example, a mill needs to buy certain quantities of wheat – it can protect itself on the exchange against an unexpected price increase by making a replacement purchase in the futures market. The only risk that remains is a change in the basis (basis: spot price minus forward price). – The company is – as they say – “short-thebasis,” because it will profit if the basis weakens. – So, for example, if a company buys a wheat futures contract at USD 4.25 and the spot price is USD 4.12, the basis is minus 0.13. If the hedge transaction is terminated and now futures are at USD 4.20 and spot at USD 4.00, the basis is minus 0.20. The company now profits because of the basis decrease of USD 0.07. – The same is true if the basis strengthens; the company is then “long-the-basis.” – See Out of the money, option, commodity forward contract.

Basis, falling (short-the-basis)
